This sounds very much like tcpwrappers is interposed between the telnetd
daemon and the outside world, and is dropping the connection as 'blocked'

Have you looked at the inetd.conf (or xinetd equivalent) control file ?

If tcpwrappers is being used, are the /etc/hosts.allow and /etc/hosts.deny
entries correct ??

If you can't figure it out, maybe posting the contents of these various files
would give other list members a clue.
